Freelance vs Employee: the True-Equivalence Rate

You’re weighing a contract rate against a salary — or pricing your own exit.

Rules of thumb ("charge 1.5× your salary hourly") hide what actually changes when you go independent: you pay both halves of Social Security and Medicare, buy the whole health premium instead of the employee share, self-fund the 401(k) match, and bill far fewer hours than you work. One thing runs the other way — the §199A QBI deduction (made permanent in 2025) shelters about 20% of profit from income tax, and models routinely forget it. This tool solves for the 1099 gross at which your net-of-everything genuinely matches the W-2 job, then divides by the hours that realistically bill. All 2026 parameters verified on IRS primary sources; benefit defaults from the KFF 2025 employer survey.

Pembacaan sang operator

Perlu diketahui

To truly replace 100,000 of W-2 salary you need about 116,647 of 1099 revenue — 91/hour at your billable reality (1,288 hours: 46 weeks × 40 hrs × 70% billable). That is 1.88× the naive salary-÷-2080 number — and the biggest driver usually isn’t tax, it’s that only 70% of your worked hours bill.

Perlu diketahui

Utilization sensitivity: at 60% billable your equivalent rate is 106/hr; at 85% it drops to 75/hr. Raising utilization is worth more than most rate negotiations — and new freelancers routinely overestimate theirs (the professional-services benchmark is ~66%).

Pertanda baik

The one thing running your way: the 20% QBI deduction (made permanent in 2025) saves you about 3,444/yr in income tax at this gross — models and folk multipliers routinely leave it out, overstating the freelance tax burden. (Full 20% applies below 201,750 taxable income; consulting-type work phases out above that.)

Hati-hati

Not in this math: state income tax (both sides, roughly cancels), the gap risk between contracts (a W-2 paycheck arrives in bad months too), liability/E&O insurance, equipment, and the value of employer disability/life coverage. If your pipeline is uncertain, price it — many operators add 10–20% on top of the equivalent rate as a volatility premium.

Perlu diketahui

Upside not priced in: as a freelancer you can shelter far more for retirement — a solo 401(k) allows up to $72,000 total in 2026 (vs the $24,500 employee deferral limit), and the full health premium is deductible. At higher incomes the independent side gets structurally better; this tool prices break-even, not the ceiling.

Perlu diketahui

This is a planning model, not tax or career advice: it assumes full-time freelancing (no W-2 wages sharing the Social Security cap), the simple below-threshold QBI case, and federal tax only. Benefit defaults are national averages (KFF 2025, Vanguard 2025) — replace them with your real numbers.

A rate is one input to an earning thread. Xearno Projects tracks the whole thread — clients, utilization as it actually lands, and whether the independent path is beating the job it replaced.

Metodologi

The tool solves (by bisection, deterministic) for the 1099 gross G at which the freelancer’s annual net cash equals the employee’s. Employee net = salary − employee FICA (6.2% Social Security to the $184,500 2026 wage base + 1.45% Medicare + 0.9% additional Medicare over $200k/$250k) − federal income tax (2026 standard deduction and brackets) − the employee share of the health premium. Freelancer net = G − self-employment tax − federal income tax − the full health premium − a self-funded contribution equal to the employer 401(k) match.

Self-employment tax: 15.3% (12.4% + 2.9%) on 92.35% of gross, Social Security portion capped at $184,500; the additional 0.9% Medicare tax applies above the filing-status threshold. Half of SE tax (excluding the 0.9%) is deducted above the line.

Freelancer deduction stack: half SE tax + self-employed health insurance deduction (100% of premiums, IRS Form 7206) + solo-401(k) contribution + standard deduction + the §199A QBI deduction (20% of the lesser of QBI and taxable income before QBI — the simple below-threshold case; wage/SSTB limitations begin at $201,750/$403,500 taxable income in 2026 and are not modeled).

The hourly rate divides the equivalent gross by realistic billable hours: working weeks × hours/week × billable utilization. The utilization default (70%) sits just above the Service Performance Insight professional-services benchmark (66.4% in 2025); solo practices vary widely — it is the single most consequential assumption in the tool.

Benefit defaults are national benchmarks, editable: KFF 2025 Employer Health Benefits Survey (average single premium $9,325/yr; average worker share $1,529) and the Vanguard How America Saves 2025 average employer contribution (4.7% of pay). Family coverage (~$26,993 average premium) changes the picture materially — enter your own numbers.

Out of scope: state income taxes, quarterly estimated-payment timing (see the companion 1040-ES planner), contract-gap risk, business insurance and equipment, and the retirement-ceiling upside (solo 401(k) $72,000 total limit in 2026 per IRS Notice 2025-67). Not tax, legal, or career advice.

Pertanyaan

Is the “charge 1.5× your salary rate” rule right?
Sometimes, by accident. The honest multiplier depends mostly on your billable utilization and health-coverage situation — at 70% utilization and average benefits it lands closer to 1.8–2.0×, while a fully-billable contractor with a working spouse’s health plan can be under 1.4×. This tool solves your actual number instead of guessing.
What do freelancers pay that employees don’t?
Both halves of Social Security and Medicare (15.3% on 92.35% of profit, instead of 7.65% employee-side), the full health premium instead of the payroll-deducted share, and their own retirement match. Against that, the 20% QBI deduction shelters about a fifth of profit from income tax — the one structural advantage, and the one most calculators forget.
Why does utilization matter more than tax?
A W-2 salary pays for 2,080 hours whether or not they’re productive. A freelancer only invoices billable hours — at the professional-services benchmark (~66%), a third of worked hours earn nothing. Moving utilization from 60% to 85% changes your equivalent rate more than any tax provision in this model.
Does this include quarterly estimated taxes?
The amounts, yes — the timing, no. As a freelancer nothing is withheld, so you pay the IRS quarterly yourself; the companion Self-Employment Quarterly Taxes planner computes those payments and the safe-harbor rules.
